Amazon's recent earnings report revealed a significant milestone for its artificial intelligence (AI) operations within Amazon Web Services (AWS). The company's AI segment has now surpassed an annual revenue run rate of $25 billion, a figure that has garnered less attention than it deserves. This achievement is particularly notable given the segment's triple-digit percentage growth year-over-year.
Accelerated Growth Within AWS
The AI sector is not the only area experiencing rapid expansion within AWS. The entire AWS division reported a 37% year-over-year increase in net sales, reaching $42.2 billion in the last quarter. This represents the fastest growth AWS has seen in 18 quarters, pushing its annualized revenue run rate to $169 billion. Furthermore, the operational profitability of AWS has also seen a remarkable surge, with operating income climbing to $16.6 billion, a 64% increase from the previous year, elevating the operating margin from approximately 33% to 39%.
Long-Term Demand and Financial Projections
The demand for AWS services, including its AI offerings, extends far into the future, as evidenced by a substantial backlog of contracted work totaling $496 billion. This backlog alone nearly triples the unit's current annual revenue. The AI segment, with its triple-digit growth, is on track to double its revenue within roughly a year. If this growth moderates to an annualized rate of about 32% (a significant deceleration from its current pace), the AI business could still generate around $100 billion in annual revenue by 2031. Combined with the rest of AWS, which could reach $250 billion to $290 billion, the entire AWS division could plausibly become a $350 billion to $390 billion enterprise by 2031. Maintaining its current operating margin, AWS alone could produce approximately $140 billion in annual operating income, dwarfing the company's total operating income from the last quarter.
Current Market Valuation and Future Earnings
Amazon's current market capitalization stands at about $2.82 trillion, with shares trading around $261. The stock's forward earnings multiple appears attractive, though this is partly influenced by a one-time gain of $53.4 billion from non-operating income, primarily linked to its investments in Anthropic. To achieve a 12% annual compounding growth in value by 2031, Amazon's valuation would need to reach approximately $5 trillion. Assuming a price-to-earnings ratio of 25 at that time, the company would require roughly $200 billion in annual net income, doubling its current earnings base. While the company's capital expenditures are substantial, reaching an estimated $220 billion this year and resulting in a $7.6 billion free cash flow outflow over the past year, the explosive growth of the AI sector provides a compelling narrative for these investments.
