This downturn appears to be a reaction to a combination of factors: market perceptions of missed earnings per share (EPS) expectations and, notably, an upward revision in its capital expenditures (capex) budget. Investors are scrutinizing the substantial spending by major technology companies, raising questions about the potential returns on these massive investments.
Meta has increased its projected 2026 capital expenditures to a range of $130 billion to $145 billion, adjusting the lower end of its previous forecast. Although the company refrained from providing a 2027 capex outlook, it indicated an intention to maximize capacity in the current and upcoming years, implying further increases. This raises the question of whether the market's current anxieties regarding Meta's spending patterns present a valuable entry point for investors with a long-term perspective.
Despite the recent sell-off, Meta's fundamental business operations continue to demonstrate impressive performance. The second-quarter revenue surged by 28% year-over-year, reaching $60.8 billion. While reported EPS decreased by 13% to $6.18, this figure included significant legal and severance costs. After excluding these one-time charges and adjusting for the company's effective tax rate, the adjusted EPS would have been $7.35, surpassing analyst forecasts. Advertising revenue alone climbed 27% to $59.4 billion, with other revenue streams nearly doubling to $1 billion. Reality Labs, Meta's division for metaverse and augmented reality endeavors, saw its revenue increase by 16% to $431 million, although it continued to post a substantial loss of $4.6 billion, consistent with the previous year. Excluding charges, overall operating income would have experienced a 9% rise.
Meta's impressive advertising growth is largely propelled by a 14% increase in ad impressions and a 12% rise in average ad prices. This robust performance is attributed to the integration of artificial intelligence within its advertising ecosystem. The Meta Generative Recommender, for instance, enhances its comprehension of ad content and refines its ability to predict user preferences, leading to more precise ad matching and improved conversion rates. Over 9 million small businesses have already adopted at least one of Meta's generative AI creative tools, and its AI-powered Advantage+ end-to-end solution now boasts an annual recurring revenue run rate exceeding $75 billion. Furthermore, Meta continues to expand its vast user base, with Family Daily Active People (DAP) – a key metric for registered users logging into Meta apps daily – increasing by 3.5% year-over-year to 3.6 billion.
Although Meta exhibits robust revenue expansion, its expenditures have grown at an even faster pace, escalating by 55% to $42 billion. When excluding one-time charges, expenses still increased by 42%. Despite substantial capital outlays and rising operational costs, Meta successfully generated $784 million in free cash flow during the quarter, contributing to a total of $13.2 billion in free cash flow for the first half of the year. Looking ahead, Meta projects third-quarter revenue to be between $61 billion and $64 billion, indicating a year-over-year growth range of 19% to 25%, aligning closely with analyst expectations of $63.2 billion.
The recent dip in stock price and the reported EPS figures, which were influenced by non-recurring expenses, may obscure Meta's solid quarterly performance. The company's strategic investments in AI are clearly yielding positive returns, driving significant growth in its core advertising business. A shift towards cloud computing infrastructure is also expected to enhance Meta's computational flexibility. While the Reality Labs division continues to be a drain on finances, the anticipated closure of Horizon Worlds in June may mitigate future losses. Considering its strong growth trajectory and attractive valuation (a forward price-to-earnings ratio of just over 14 based on 2027 analyst estimates), Meta Platforms presents itself as a compelling AI stock investment opportunity during this market adjustment.
