Realty Income, famously known for its consistent monthly dividends, has once again demonstrated its resilience and attractiveness for investors seeking passive income. The company recently unveiled strong performance in its second-quarter earnings, surpassing revenue expectations and upgrading its 2026 Adjusted Funds From Operations (AFFO) forecast, a key indicator of a real estate investment trust's (REIT) financial health and ability to distribute dividends.
The company's management has revised its 2026 AFFO per share projection to between $4.44 and $4.45, an increase from the earlier range of $4.41 to $4.44, and notably above the market's consensus estimate of $4.37. This positive adjustment carries significant implications for Realty Income's dividend policy, which currently boasts an approximate 5.2% trailing yield.
Realty Income operates under a triple net lease model, where tenants bear the costs of property taxes, insurance, and maintenance. This structure allows the company to secure stable, long-term leases, primarily with tenants that exhibit robust cash flow. Its portfolio is strategically diversified, with a substantial presence in essential sectors such as grocery stores (11.1%) and convenience stores (9.4%).
Furthermore, Realty Income is actively expanding its footprint into emerging technologies. It has recently forged a joint venture with Cloud Capital and another institutional investor to invest in a portfolio of "hyperscale assets." These assets are leased to investment-grade tenants under long-duration, triple-net lease agreements, with an initial focus on data centers in Northern Virginia. Realty Income anticipates investing $1.4 billion in this venture, signaling its commitment to strategic growth and adaptation.
As of the second quarter's end, data centers represented a modest but growing portion of Realty Income's portfolio, accounting for less than 2.4%. The company's overall portfolio occupancy remained robust at 98.8%, though management projects a slight adjustment to around 98.5% for the full year. Additionally, the company has increased its investment guidance for the year by half a billion dollars, now targeting $10 billion in total investments.
Adjusted Funds From Operations (AFFO) is a critical metric for REITs, serving as a proxy for free cash flow. It is derived by adjusting net income for non-cash items like depreciation and amortization, as well as unique real estate-specific adjustments such as impairments and gains from property sales. Further refinements are made for rent and expense adjustments, and the amortization of above- or below-market leases, to accurately reflect the cash available for distribution.
The consistent growth in AFFO is a strong indicator of Realty Income's capacity to sustain and increase its monthly dividend payouts. For the first half of the year, the company distributed $1.6215 per common share in dividends, while its diluted AFFO per share stood at $2.22. This represents a payout ratio of 73% of AFFO, providing a healthy buffer. The improved AFFO guidance for the year suggests that dividend growth could accelerate. As REITs are mandated to distribute at least 90% of their taxable income to shareholders, a rising AFFO typically translates into higher dividends. Realty Income has a long-standing history of dividend growth, boasting a 4.1% compound annual growth rate in its annual dividend since 1994, reinforcing its position as a reliable income stock.
