Western Digital's Prospects After Seagate's Strong Earnings Report

The data storage and memory sectors have recently experienced market fluctuations due to general economic uncertainties and concerns about valuations within the artificial intelligence (AI) hardware market. However, Seagate Technology provided a significant uplift with its robust fourth-quarter performance, surpassing revenue expectations and boosting its stock by over $100 between July 28 and July 30.

Given that Seagate and Western Digital form a dominant partnership in the high-capacity hard disk drive (HDD) market, Seagate's strong results offer valuable insights into the overall health of the data storage industry and, by extension, Western Digital's potential performance. This development is particularly encouraging for Western Digital investors, whose shares climbed 15% in the same period, ahead of its own Q4 report on August 5. There are compelling reasons to believe Western Digital's stock could continue its upward trajectory post-earnings, though some caution is warranted.

Seagate's impressive 48% year-over-year revenue growth in Q4 was primarily driven by the escalating demand from cloud data centers and hyperscalers for high-capacity nearline drives, essential for AI workloads. Management highlighted that customers are committing to capacity agreements well into the future, effectively dispelling earlier market anxieties about a potential slowdown in AI infrastructure investments. This confirms a sustained and robust demand for mass-capacity storage, a trend that directly benefits Western Digital’s enterprise HDD division. Western Digital itself projects Q4 revenues of $3.65 billion, a 36.5% increase year-over-year, along with an anticipated non-GAAP gross margin of 51.5% and non-GAAP earnings per share of $3.25, representing significant growth. Achieving or exceeding these targets would likely encourage further investor confidence and buying activity.

Despite its recent share appreciation, Western Digital's stock still trades at a discount compared to its 52-week high of $799.87 and its trailing earnings valuation is considerably lower than Seagate's, indicating substantial room for further price appreciation. Seagate’s optimistic fiscal 2027 Q1 guidance, projecting revenues of approximately $4.1 billion and non-GAAP EPS between $7.10 and $7.50, has significantly bolstered investor confidence across the entire data storage sector. This positive sentiment provides a strong tailwind for Western Digital, underscoring that even with high AI spending, hyperscalers continue to invest heavily in data storage HDDs from both companies. Furthermore, Western Digital’s strong operational efficiency is generating significant cash flow, with nearly $1 billion in free cash flow recorded in the fiscal third quarter. This robust financial position supports capital returns, such as dividends, and offers management flexibility in debt reduction, factors that often trigger institutional investor interest and a re-rating of a stock after earnings announcements. However, the main concern for Western Digital's upcoming earnings is the high bar set by recent market optimism. If results merely meet rather than significantly exceed expectations, or if management issues conservative forecasts due to broader economic uncertainties or cyclical risks in the consumer storage market, investors might opt to take profits, potentially leading to a pullback despite otherwise solid performance.

Ultimately, while the positive momentum from Seagate's earnings and Western Digital's strong financial indicators suggest a favorable outlook, investors should remain aware of the high expectations already factored into the stock's current price. Success will depend on Western Digital’s ability to not just meet, but ideally surpass, these elevated projections, further solidifying its position and driving continued growth in the dynamic data storage landscape.
